In this article I would like to examine steps which should be done to make your backtest and real-time results be similar. They can be applied to most of the mechanical strategies for all types of markets like Forex, Stocks, Bonds, commodities etc.
Making realistic backtets is an important part of the decision making process of evaluating an automated Forex trading system. A trader must obtain as accurate as possible and as pure as possible equity curve which will give him relevant information about the possible future gains which the strategy could produce.
Most trading platforms offer at least 2 methods of backtesting:
1. Every tick – the platform takes the lowest possible timeframe on which it can find data (usually M1) and using its own algorithm it assumes how the actual ticks had been unfolded in attempt to mimic as close as possible what the real time ticks have been. Here it is important to understand that using this type of testing you are relying on the platform`s algorithm and the ticks generated form it are not real.
2. End of bar testing – here the platform takes only OHLC data from every bar and updates all systems rules once per bar – when is it completed. So the platform doesn’t interpret and assume anything. You have to just upload a valid market data into it.
Metatrader 4, for example, which is the most popular trading platform generates ticks in the backtester using its own algorithm based on OHLC data form lowest timeframe data available – usually M1. So, the ticks used to backtest your systems are not “real”, they are made from MT4.
So the strategy code should be done so that it makes its computations only once per bar. Thus you will remove the uncertainty of tick sequence generated by the trading platform and you should be able to test using the second method.
This concept also enables you to run the backtest many times faster than every tick option and when you do an extensive optimization which consist of 150 or more permutations, then you would save days in time depending on your PC power.
When your strategy takes only close bar calculations, you can make the following experiment. Run the strategy code during a particular day. After that run the strategy on backtest for the same period. You should get the same results. This verification I do with every strategy code I have created and it is very useful because it gives me confidence that the backtest results I have got are reliable.
Be aware that this tool should not be used on strategies which are using a very narrow stop losses. Then the platform could not understand properly what is going on because you often could have both entry and exit on the same bar.
The second step is to express the results you have got form bakctest in R-multiple. You can read here how you can do it. This step I personally make mostly by using Excel. The results need to be imported in Excel and via simple calculations you should be able to get every trade converted into R and thus your equity curve.
As a result you are going to remove the compounding effect from you results. When you test a profitable strategy for a long time backwards usually you get an astronomic end results which will create and overwhelming feeling about the system.
For example our Mechanical Portfolio of systems has grown an account of 50 000 US Dollars into 721 000 US Dollars in just 14 years of backtesting with a risk of 2% per trade. Imagine what would have happen if we have chosen 5% risk. Most of us seeing these results will think it is a super amazing strategy and figure like 700 000+ dollars are just too big to be grasped and be considered as real.
But when you convert the trades into R-multiple the end result looks much more grounded and realistic – 50% Average Annual Return which is agreat result but much more easy to comprehend.
50% can be converted into whatever size account you trade with and should be able to make your own computations based on figures we have presented on our site. I should be also able to easily compare different system when you convert all trades into R-multiple. This is a great equating factor across all markets as well as systems.
